Normally, I just arm the guards with crossbows and hope that they do not shoot the expedition leader who is running around babbling. My prisons I build are never used (they contain a bed,table,chair and pig tail rope) So my question is how does one establish a proper dwarven justice system? Also cages vs ropes, which are better?

Nothing is worse than a sober society of dwarves armed with wooden crossbows. (poor little buggers are out of peppermint schnapps)

Gonna just make a small checklist for you to go through.

1. You have chains (Cages work, but they won't be able to sleep in the bed you placed or use the chairs which in the end make them more prone to depression.)

2. You have made those chains specifically designed for justice. (Just press Q and move your cursor over the chains then press J)

3. You have a guard force.

4. You have criminal scum (That happened to be your legendary lye maker) that vandalized, murdered, discombobulated the mayor's kitten, or just simply was unlucky for bringing in mandated goods.

Insane Dwarves don't ever get arrested - not even berserk ones that go around on a murderous rampage, they just kill those. Guards tend to just complicate things as you gave your spoiled mayor military backup and depending on how lucky you are, can result in a lot of !!fun!!.

You gave your guard Dwarves wooden crossbows which is good. Crossbows in melee operate like hammers do in melee and if you have a copper crossbow being beaten in on Urist McCriminalScum that's going to leave some nasty bruises as compared to a wooden one with less density.

Also you gave your cells stuff for the criminal scum to use such as a table and a bed. If you give him gold chains or something nice like that, they'll actually sit down and admire their chains which in the end make them less prone to depression - same goes for anything else in the cell.

My mistake was that I thought I could order the police force to arrest (kind of like kill) I had no idea the arrest/prison system was automatic.

I wish Toady weren't so interested in trying so hard to be 'hardcore'. If he put a little love into the user interface then DF would be a brilliant game. Sadly, all it is now is a brilliant game hidden beneath so much shit that I virtually need to bring snorkel gear to brute force my way through the interface.
