Welcome aboard! And, yeah, the health system is confusing at first, though it made a lot of sense to me after I thought about it for a while.
If a squad member dies, their portrait will cease to be displayed in your squad selection window at the bottom of the screen. It sounds like they're just roughed up.
Here's my understanding of the health mechanics, though anyone else feel free to correct me if this isn't accurate. At a value of 0 for blood, head, chest, or stomach, a character is knocked unconscious. At a value of around -75 for blood (this one doesn't seem set in stone) or -100 for head, chest or stomach, a character is dead.
When arms or legs hit 0, they're unusable until healed up, meaning that an arm is dangling at your side, or a leg is being dragged behind a limping person. Chris (the developer) has mentioned that he may eventually make limbs become severed at -100, but this is currently not implemented.
As far as using the first aid kits with the medic skill, these first aid kits stop you from bleeding and patch up the portion of the bar shown in red (if part of the bar is red, it means it will regenerate pretty slowly). Even patched up damage will have to regenerate over time, though, so healing someone won't necessarily make them ready to fight again immediately.
If you want to regenerate more quickly, you can have a conscious squad member pick up an unconscious squad member (select the conscious squaddie, right-click the unconscious one, and choose "pick up"), and carry him to a bed. Any wounded party member, conscious or unconscious, recovers MUCH more quickly in bed than from standing around after being patched up.
